This revision short looks at Micro & Macro Effects of Currency Appreciation (Stronger Pound)

🏭 Cheaper Imported Inputs: A stronger pound (£1=$1.35) lowers the sterling cost of raw materials and intermediate goods. UK manufacturers see their marginal costs fall, shifting individual firms’ supply curves right and allowing them to produce more at each price.

🛍️ Lower Consumer Prices: Retailers sourcing products abroad can pass on part of the exchange-rate gain as lower shelf prices—boosting households’ real incomes, especially for electronics, clothing, and imported food and drink

⚖️ Competitive Pressure on Exporters: UK firms selling overseas receive fewer dollars per pound. Their goods become relatively more expensive abroad, squeezing export volumes unless they improve productivity or cut profit mark-ups.

Macroeconomic Effects (UK-Focused)

📉 Widening Trade Deficit: With exports pricier and imports cheaper, net exports (X–M) tend to shrink. This leftward shift in aggregate demand can modestly drag on real GDP growth.

📊 Disinflationary Pressure: Lower import prices feed into the CPI, easing headline inflation. Cheaper energy and consumer goods help the Bank of England tame inflation without further interest rate hikes.

💷 Capital Flows & Interest Rates: Higher gilt yields (around 4.78%) attract foreign investors into UK government bonds. To buy gilts they need sterling, which boosts demand for the currency and supports its value. Those inflows also expand funds in UK financial markets, tending to lower borrowing costs for businesses and households.
