This exam short looks at Micro & Macro Effects of a Carbon Tax.

Micro Effects

💸 Price Signals (Pigouvian Tax): By internalizing the externality, a carbon tax raises the private marginal cost of emitting to match the social marginal cost, realigning market prices and correcting the deadweight loss from unpriced pollution.

🔄 Input Substitution (Cross-Price Elasticity): Higher carbon prices increase the relative price of fossil fuels, inducing firms and consumers to respond along their demand curves—substituting toward lower-carbon inputs.

🚀 Innovation Incentive (Dynamic Efficiency): A credible, rising carbon price enhances the expected returns on clean-tech R&D, promoting long-run cost reductions in renewable energy and abatement technologies.

Macro Effects

📉 Growth Adjustment (Short-Run vs. Long-Run): In the short run, higher energy costs can generate a small GDP contraction as resources reallocate; over the long run, the economy benefits from improved allocative and dynamic efficiency, sustaining higher potential sustainable growth.

🏛️ Fiscal Rebalancing (Double Dividend): Carbon-tax revenues can be recycled to cut other taxes (e.g. income taxes) or to finance public and merit goods like green infrastructure, yielding both environmental gains

👷‍♀️ Labour Market Shift (Structural Change): As demand for carbon-intensive labour falls, employment transitions toward expanding clean-energy sectors—requiring investment in human capital and retraining to minimize frictional and structural unemployment.
